Shoppers Are Pulling Back. What to Look for in Retail Earnings.

More shoppers are starting to feel the impact of inflation and rising rates.

Retailers are gearing up to release their first-quarter earnings results this week, wrapping up what has been a better-than-feared earnings season.

Wall Street analysts are, at best, cautious about what to expect.

“While nothing is terrible, everything is worse,” wrote Morgan Stanley analyst Simeon Gutman in a research note.

Consumers are beginning to pull back on durable good spending in response to inflation and rising interest rates. Retail sales dropped 1% in March, following a 0.2% decline in February—a “pretty dramatic downswing,” said Morning Consult analyst Claire Tassin.

Shoppers are putting a greater share of their spending toward experiences—including travel and dining out—and less on physical items, a reversal of pandemic-era trends.

Total spending declined across the board in March and fell significantly among high-income shoppers, who until now had been fairly resilient to inflation, Tassin said. That’s troubling for retailers, because wealthier consumers have bolstered spending over the past few quarters, she added.

Inflation, Consumers May Drive Walmart, Target
“At the same time, we saw the price-sensitivity behaviors—so people walking away from purchases because they felt too expensive—really tick up quite substantially,” Tassin said.

That focus on costs may have given retailers less wiggle room this quarter to increase prices and could lead to a resurgence in discounting—something Wall Street had hoped was left behind in 2022.

Last year, markdowns were a necessary evil to get rid of excess inventory. Now, discounting is a way to sustain demand when people are reluctant to shop, Tassin said. If retailers do report more promotions, it could take a bite out of profit and margins in the short term, analysts say.

These trends could result in a tale of two earnings seasons. Companies with high exposure to discretionary purchases—big-ticket items, such as electronics or furniture—may post weaker earnings, said Bobby Griffin, analyst at Raymond James. Meanwhile, those catering to necessities, such as food and personal care products, could still post strong results.

Both Griffin and Gutman are leaning into defensive stocks ahead of earnings. Griffin has Buy ratings on Walmart (WMT), Dollar General (DG), Target (TGT), Costco Wholesale (COST), and AutoZone (AZO). Gutman also likes Walmart , Dollar General , and AutoZone .

“I have still a little bit of a cautious outlook. I think we have slowing of consumer spending through the summer,” Griffin said. “Whether we’re in a mild recession or not this summer I still think is a little bit of a debate, but the ratings are set up more for that type of slowdown potential.”

Don’t expect executive teams to strike a rosier tone. Many companies that have already reported earnings have echoed Griffin’s sentiment, from McDonald’s (MCD) and Starbucks (SBUX) to Adidas (ADDYY) and Crocs (CROX).

“There are a lot of headwinds for us to navigate that we remain cautious on,” said McDonalds’ CFO Ian Borden in a call with investors.
